"Medieval" Dead was supposed to be the second movie instead of the third, but they just didn't have the budget to film it, so Raimi and co instead chose to do a partial remake of the original but extending to story and adding the comedy/action quotient with a the slightly bigger budget, and set up the time travel bit for the third movie (depending on how the second one did financially).
The second movie is essentially a partial reboot of the first (excising the other three characters from the original) and then extended to set up the continuity for the third. That's my take at least... this had been endlessly debated for close to decades now.
Evil Dead the Musical had a rather hilarious method of combining the events of Evil 1 and 2 which manages to capture the spirit of both movies. Prior to the intermission is Evil Dead 1, post Intermission the bodies of all the other characters suddenly disappear as the characters from Evil Dead 2 show up.
The recent Evil Dead Dark Horse comic book also chooses an interesting solution which kind of evokes the beginning "flashbacks" in Evil Dead 2, and treats the first movie as a "Was it a dream or wasn't it?", which keeps the door open for an Evil Dead 2 comic book adaptation (Hopefully by John Bolton again given the fact that he'd done the original Army of Darkness adaptation).
